I think it means: he sees the flies on others but not the bear on his back, but I'm not sure. Has anyone seen this phrase before?

You're right. It has a Biblic origin: Mathew 7:1-5 ( Mateo 7:1-5)

That's because the King James version was published in 1611 and the Spanish version is from the Reina Valera, revised and updated in 1960. :)

Una cosita, poli. Ajeno es un adjetivo que se refiere en este caso al ojo y significa "de otro" o "de los demás". Entonces la frase correcta es ver la paja en el ojo ajeno. Otros ejemplos: Por muy bueno que sea el tuyo, el más bonito es el coche ajeno. No estoy cómoda durmiendo en casa ajena.

Un modismo con la palabra ajeno: Para decir ladrón pero suavizando un poco la palabra, en España puedes decir "amigo de lo ajeno".
