Does it mean to have a sheltered life
or a life of luxury? Is it an expression commonly used throughout
the Spanish-speaking world?

That means with a lot of care and attention. Usually it's applied to overprotected children. Cotton was used to protect things (when there weren't modern protections) or even to save some precious or delicate objects, such a ring or something similar. :)
